Rollover equity is a share of your company that you keep when you sell it. The terms decide what you own afterward and when the shares turn into cash. Rollover equity is one of the deal terms in our guide to the [six types of buyers](https://harborwind.com/insights/types-of-business-buyers).

## What is rollover equity?

Rollover equity is the part of your sale price that you receive as shares. You usually receive the rest in cash at closing, the day the sale completes. The shares belong to the company that now owns your business, often a new holding company, which is a company created to own other companies.

"Equity" means ownership, so you become an owner alongside the buyer.

## Why do buyers ask for rollover equity, and why might you want it?

A buyer asks for a rollover so that you keep a financial stake in the company's results after you hand over control. You might want one to share in later growth, because the shares can be worth more when the company is sold again.

A rollover also reduces the cash the buyer must raise. Part of your price then depends on the company's future, as it does with an [earnout](https://harborwind.com/insights/how-an-earnout-works), a payment tied to how the company performs after the sale.

## What do you own afterward?

After closing you usually own a minority stake, meaning less than half the company. Your shares are in the company that bought your business. The buyer holds the larger share and usually controls the board, the group that oversees the company's direction.

Shares come in classes. The U.S. Securities and Exchange Commission's [investor education site](https://www.investor.gov/introduction-investing/investing-basics/investment-products/stocks) says common stock entitles owners to vote at shareholder meetings and receive dividends, which are payments of company profit to owners. Preferred stockholders usually don't have voting rights but receive dividend payments before common stockholders do, and have priority over them if a company goes bankrupt and its assets are liquidated, or sold off. A private deal sets its own terms, so your agreement shows which class you hold.

## How does rollover equity turn into cash?

Rollover equity usually turns into cash when the company is sold again, a sale that buyers call an exit. The new buyer pays the owners of the shares, and you receive your portion of the money left after debts and costs. The timing depends on the buyer's plans.

A fund that pools investors' money for a set term sells each company before the term ends. A long-term holder may keep a company far longer, which can lengthen your wait.

## What are the weak points of a rollover?

A rollover has three weak points. Your shares usually cannot be sold when you choose, your say in decisions is limited, and their value can fall as well as rise. Each follows from holding a minority stake in a private company, and the agreement sets the details.

- **Timing.** Shares in a private company do not trade on a stock exchange. The shareholder agreement, the contract among the owners, often limits when and to whom you may sell.
- **Say.** A minority stake carries fewer votes than the larger holder's, so the larger holder decides most matters. New shares issued later can shrink your percentage, which is called dilution.
- **Value.** The [SEC's site](https://www.investor.gov/introduction-investing/investing-basics/investment-products/stocks) says "stock prices move down as well as up." A private company's shares carry the same risk, and your return depends on the company's results and the price the next buyer pays.

## How does the arithmetic work?

These are made-up round numbers for arithmetic only. Suppose a buyer agrees to a $10M price and you roll $2M. You receive $8M in cash at closing and hold shares valued at $2M when you receive them. What those shares are worth later depends on the price at the next sale.

The numbers describe no real deal, no typical deal, and no one's result, and they leave out fees and taxes.

The buyer pays the $8M with a $4M bank loan and $4M from its investors. The new holding company's owners have put in $6M, made up of $4M from the investors and your $2M. You own $2M of $6M, which is one third and a minority stake. Assume you and the investors hold the same class of shares. At a later sale, the money left for shareholders after the loan is repaid splits by ownership.

| Money left for shareholders | Your one third |
| --- | --- |
| $12M | $4M |
| $6M | $2M |
| $3M | $1M |

Read aloud, the second row says $6M left for shareholders returns the $2M you rolled, and the third says $3M returns $1M, half of what you rolled.

## What should you ask before you agree to a rollover?

Ask what class of shares you receive, whether the terms match the buyer's, what information and votes you get, what happens if you leave, and what happens in a later sale. Ask for the answers in writing before you sign the letter of intent, the short document that sets out price and terms before the final contract.

- What class of shares will I hold, and how does it rank when the company is sold?
- Do my shares carry the same terms as the buyer's money, or different ones?
- What financial information will I receive, how often, and which decisions do I vote on?
- What happens to my shares if I leave the company, by choice or not? Can the buyer buy them back, and at what price?
- In a later sale, can the buyer require me to sell, and can I sell alongside it?
- Who else is investing, and is that money [already committed](https://harborwind.com/insights/ask-whose-money-it-is-before-you-ask-what-the-number-is)?

## Frequently asked questions

### Do I have to accept rollover equity?

No. A rollover is one term of an offer, and terms are negotiated. Offers range from all cash to a rollover of part of the price. Compare offers on how much you receive in cash at closing, how much is paid later, and what must go right for you to collect the rest.

### Can I sell my rollover shares whenever I want?

Usually not. Shares in a private company do not trade on a stock exchange, and the shareholder agreement, the contract among the owners, often limits when and to whom you may sell. The usual way out is the company's next sale.

### What happens to my shares if the company is sold again?

You receive your portion of the money left after debts and costs. The size of that portion depends on your class of shares and on the agreement. Shares with priority are paid first, so ask whether your shares carry the same terms as the buyer's.

### Does a rollover change my taxes?

Tax treatment of a rollover depends on how the deal is structured. Confirm it with your own attorney and accountant before you agree to terms. Ask the buyer early which structure it proposes and why, so your advisors can review it.
